Definition An entity which interposes itself as the buyer to every seller and as the seller to every buyer of a specified set of contracts. It protects market participants from the risk of non-performance by their counterparties in exchange-traded derivatives markets and in cash and over-the-counter (OTC) derivatives markets. It manages counterparty risk for market participants and facilitates the netting of positions. Reference "Based on Bank of England http://www.bankofengland.co.uk/publications/fsr/2002/fsr13art11.pdf and ECB http://www.ecb.int/home/glossary/html/glossc.en.html (16.03.09)"
Comment It plays a critical role, primarily on those markets where there is a long period between the initiation and the final settlement of a transaction and the risk of non-performance of the transaction is therefore high. It holds the credit risk against both buyer and seller, which in all likelihood is much lower than if the seller and the buyer were dealing on a bilateral level.
